Check /var/log/Xorg.0.log and see if it reports anything about Xv,
XVideo, or Overlay.

Make sure that fglrx kernel module is loaded (though, you stated that
Hardware 3D Acceleration works fine which means it's loaded, and I don't
think XVideo have anything to do with the kernel module).

As a last resort, try the open source DRI driver instead of ATI's (you
will lose some of the 3D features (like Pixel/Vertex Shader) and a lower
3D performance in general).

(One last note: If you play a video file in normal size, do you
experience any Audio/Video syncing problems? (Please, try with a small
video (320x240 is good).  Does the CPU gets overloaded in that case? Try
running MPlayer in a terminal in that case and see what it reports.)
